Upgrading from W 98 (FE) to XP Home

I recently bought a 40 G Western Digital Caviar HD (WD400BB) to replace a fried hard drive in an Athlon xp machine. I have full version of Win 98 (first edition) and an upgrade version of XP home. The drive will not format with the Win 98, and when I run setup with the XP, it asks for a previous version of Windows and then starts all over again after I perform the CD swap.
Is there a way to format this drive with 98 so that it will accept the XP upgrade?
The documentation that came with the drive says that it only supports back as far as 98 SE but the utilities from WD allow me to format the hd w/FAT 32 partitions.
Does win 98 not work w/ FAT 32?
Any help you can provide will be greatly appreciated.
I am a BellSouth DSL technician that has to deal with spyware, virus and winsock issues on a daily basis and have found this site to be very helpful.
