Virtual Windows Drive?

I heard somewhere that I can create something like a virtual or test environment Windows on my current Windows OS. What I mean is within my Windows, I create a special folder called windowsvirtual. From there I can install a new, fresh copy of Windows and any other programs into that folder. Then I can install and test programs in this new Windows environment without affecting my actual Windows and programs. All this without rebooting into some other mode.
Is this possible? Am I thinking of something else?
